That's .... odd. Try changing it to FILE="$1", then remove the quotes around "$FILE" as the first param to mencoder, see what that does; it's odd in that it starts working, then stops (which you think would not be a quoting/filename problem).
My mencoder is whatever FreshRPMS (
http://freshrpms.net) happens to have, which is usually the latest available. To be honest I never even think about it, never having had a problem - the on here on Fedora 7 is '1.0rc1-4.1.2', even newer than that one on FC6 at work.
